Collateral Perfection: Methods, UCC-1 Filing, and Priority

Perfecting a security interest means completing the legal steps that lock in your priority to specific collateral against the rest of the world, not just the borrower. Under Article 9 of the Uniform Commercial Code, you first attach the interest through a security agreement, value given, and borrower rights in the collateral, and then you perfect it, usually by filing a UCC-1 financing statement in the borrower’s home state, though some collateral calls for possession, control, title notation, or nothing at all. Getting any piece of this wrong can leave a lender believing it has priority when it does not, which is often worse than never claiming priority in the first place.

Attach the Interest Before You Try to Perfect It

Perfection has nothing to work on until the security interest has attached. Attachment makes the interest enforceable against the borrower, and it requires three things in any order: the lender gives value (typically by extending the loan), the borrower has rights in the collateral, and the parties enter into a security agreement describing the property covered.1Legal Information Institute. UCC 9-203 – Attachment and Enforceability of Security Interest

The security agreement is almost always a written document signed or digitally authenticated by the borrower, and it has to describe the collateral specifically enough to identify what’s covered. Recognized UCC categories like “all equipment” or “all accounts” work. A catch-all phrase like “all of the debtor’s assets” does not satisfy the description requirement in a security agreement.2Legal Information Institute. UCC 9-108 – Sufficiency of Description A financing statement gets a more relaxed standard, but the underlying security agreement needs real specificity.

If the lender physically takes the collateral, possession substitutes for a signed agreement. Hand over jewelry or a negotiable instrument as security, and the lender’s grip on the asset satisfies the agreement requirement without a separate document.1Legal Information Institute. Pick the Right Perfection Method for the Collateral

Attachment protects you against the borrower. Perfection protects you against everyone else. The UCC gives several methods, and the correct one is dictated by what the collateral is.

Filing a Financing Statement

Filing a UCC-1 is the default and covers the widest range of collateral, including equipment, inventory, accounts receivable, and general intangibles.3Legal Information Institute. UCC 9-310 – When Filing Required to Perfect Security Interest The financing statement is a public notice. It does not carry the loan terms or the full agreement; it tells searchers that a particular lender claims an interest in a particular borrower’s property.

Possession

Tangible collateral like negotiable instruments, certificated securities, and goods can be perfected by the lender simply holding it. The lender’s possession is its own public notice, since anyone dealing with the borrower can see the asset is no longer in the borrower’s hands.

Control

Deposit accounts, investment property, letter-of-credit rights, and electronic chattel paper can only be perfected through control.4Legal Information Institute. UCC 9-314 – Perfection by Control For a bank account, control means one of three arrangements: the lender is the bank, the lender becomes a customer on the account, or the lender, borrower, and bank sign an agreement under which the bank will follow the lender’s instructions on the funds without needing further consent from the borrower.5Legal Information Institute. UCC 9-104 – Control of Deposit Account The three-party control agreement is the usual route.

Automatic Perfection

Some interests are perfected the moment they attach. The most important example is a purchase-money security interest in consumer goods: when a furniture store finances a couch and keeps a security interest in it, the interest perfects automatically.6Legal Information Institute. UCC 9-309 – Security Interest Perfected Upon Attachment This does not reach motor vehicles or other goods covered by a certificate-of-title statute.

Certificate-of-Title Goods

For cars, trucks, boats, and other titled goods, a UCC-1 is neither required nor effective. You perfect by having the lien noted on the title through the state motor vehicle or watercraft agency. A lender who files only a UCC-1 against a titled vehicle has not perfected and can lose priority to other creditors.

File the UCC-1 Correctly

A financing statement needs just three things to be legally sufficient: the borrower’s name, the lender’s name (or its representative), and an indication of the collateral.7Legal Information Institute. UCC 9-502 – Contents of Financing Statement The standard form collects addresses and other administrative detail too, and filing offices that take paper must accept the uniform UCC-1 prescribed by the code.8Legal Information Institute. UCC 9-521 – Uniform Form of Written Financing Statement

Get the Borrower’s Name Exactly Right

The borrower’s name is the single most important field, because searchers look up filings by name. For a registered organization, the name must match the one on the entity’s public organic record, typically the articles of incorporation or articles of organization filed with the state.9Legal Information Institute. UCC 9-503 – Name of Debtor and Secured Party For individuals, the rule varies by state, with most states requiring either the name on the driver’s license or the individual’s legal name.

Minor typos can be fatal. A financing statement that fails to provide the correct name is presumed to be seriously misleading and therefore ineffective. The only way out is if a search of the filing office’s records using the correct name and the office’s standard search logic would still turn up the erroneous filing.10Legal Information Institute. UCC 9-506 – Effect of Errors or Omissions If the Secretary of State’s search engine wouldn’t find your filing under the right name, the filing is worthless. Prudent lenders run a search after filing to confirm the record indexed properly.

Describe the Collateral

A financing statement can use broader descriptions than a security agreement. “All assets” or “all personal property” works on a UCC-1, even though those phrases would sink a security agreement.2Legal Information Institute. UCC 9-108 – Sufficiency of Description Commercial lenders often file against “all assets” to avoid gaps. Others use UCC categories like equipment, inventory, accounts, or general intangibles to give more precise notice.

File in the Right State and Office

Filing in the wrong state is as bad as not filing. The general rule is that you file where the borrower is located, not where the collateral sits. For a registered organization, located means the state under whose law it is organized.11Legal Information Institute. UCC 9-307 – Location of Debtor A Delaware LLC with offices in Texas and collateral in California still requires a Delaware filing.

Individuals are located at their principal residence. An unregistered organization with more than one place of business is located at its chief executive office.11Legal Information Institute. UCC 9-307 – Location of Debtor

Within the correct state, most filings go to the central filing office, usually the Secretary of State. The narrow exceptions are fixture filings and interests in minerals or timber, which go to the county real property records office where the real estate is located.12Legal Information Institute. UCC 9-501 – Filing Office

What Perfection Buys You: Priority

Perfection sets your place in line. When two perfected interests cover the same collateral, the one filed or perfected first wins.13Legal Information Institute. UCC 9-322 – Priorities Among Conflicting Security Interests A perfected interest always beats an unperfected one, and an unperfected interest beats a borrower with no secured creditors at all.

Priority dates from the earlier of first filing or first perfection, which means a lender can pre-file a financing statement before even making the loan to lock in its date before value is given.

Purchase-Money Super-Priority

A purchase-money security interest can leap over an earlier blanket lien on the same type of property. When your money is what let the borrower acquire the specific collateral, you qualify.

For equipment and other non-inventory goods, you must perfect within 20 days after the borrower receives possession of the collateral.14Legal Information Institute. UCC 9-324 – Priority of Purchase-Money Security Interests Hit that deadline, and your PMSI jumps any earlier-filed competing interest in the same goods.

Inventory is stricter. A PMSI in inventory only gets super-priority if you perfect before the borrower receives the goods and send advance notice to every holder of a conflicting security interest. That notice must describe the inventory and state that the sender has or expects to acquire a purchase-money interest in it. It is good for five years, so ongoing inventory financing requires periodic renewal of the notice.14Legal Information Institute. UCC 9-324 – Priority of Purchase-Money Security Interests

What Happens If You Don’t Perfect

An unperfected interest is enforceable against the borrower and collapses against almost everyone else. Bankruptcy is the worst case. A bankruptcy trustee has the power of a hypothetical lien creditor who obtained a judicial lien on all the borrower’s property on the petition date.15Office of the Law Revision Counsel. 11 USC 544 – Trustee as Lien Creditor and as Successor to Certain Creditors and Purchasers A perfected interest beats a judicial lien and an unperfected one does not, so the trustee can avoid the unperfected interest entirely.

The lender gets stripped of secured status and treated as an unsecured creditor. In a Chapter 7 liquidation, unsecured creditors split what remains after secured creditors, administrative expenses, and priority claims are paid, which often means pennies on the dollar or nothing. The trustee does not have to show carelessness or bad faith. If the interest was unperfected on the petition date, the trustee wins.

Keep Perfection Alive

Continuation Statements

A filed financing statement lapses five years after the filing date. If the loan is still outstanding, you must file a continuation statement to keep your priority. The window opens six months before the expiration date and closes on the expiration date.16Legal Information Institute. UCC 9-515 – Duration and Effectiveness of Financing Statement

Filing too early is as bad as filing too late. A continuation submitted before the six-month window has no legal effect, and the original lapses on schedule. Filing after expiration is equally useless. Either way, the priority disappears and the interest is treated as if it had never been perfected against a purchaser for value. A timely continuation resets the clock for another five years. Large lenders rely on automated tickler systems to flag approaching deadlines.

Borrower Name Changes

If a borrower legally changes its name after filing and the change makes the financing statement seriously misleading under a search of the new name, you have four months to file an amendment correcting the name. The original filing stays effective for collateral the borrower already owned or acquires within those four months, but anything acquired after the four-month deadline passes is not covered unless the amendment is on file.17Legal Information Institute. UCC 9-507 – Effect of Certain Events on Effectiveness of Financing Statement Corporate mergers, LLC conversions, and individual name changes after marriage can all trigger the rule.

Borrower Relocation to Another State

When a borrower moves to a new state, or a registered organization reincorporates in one, perfection in the original state remains effective for only four months after the move. Fail to refile in the new state within that window and the interest becomes unperfected and is deemed never to have been perfected against a purchaser for value.18Legal Information Institute. UCC 9-316 – Effect of Change in Governing Law A buyer who purchased the collateral during the grace period can take it free of the security interest.

Proceeds of Collateral

When collateral is sold or exchanged, your interest automatically attaches to identifiable proceeds. Perfection in those proceeds continues automatically for 20 days. After that, it lapses unless the original financing statement already covered the type of collateral the proceeds turned into, the proceeds are identifiable cash proceeds, or you separately perfect in the proceeds within the 20-day window.19Legal Information Institute. UCC 9-315 – Secured Party’s Rights on Disposition of Collateral A perfected interest in inventory follows the sale cash as long as the cash stays identifiable; if the borrower uses that cash to buy equipment, the interest in that new equipment lapses on day 21 unless the original filing also covered equipment.

Amending and Terminating the Filing

Changes to the financing statement after filing go through a UCC-3 amendment, which can add or release collateral, change the borrower’s name, or assign the secured party’s interest to a new lender. Every amendment must reference the original filing number.

Once the debt is paid, the lender must file or send a termination statement. For consumer goods collateral, the deadline is one month after the obligation is satisfied or 20 days after the lender receives a written demand, whichever comes first. For commercial collateral, the lender must act within 20 days of receiving the borrower’s written demand. A stale financing statement on paid-off property can block the borrower from new financing or a clean sale, so borrowers should confirm termination is on file after payoff.
