How to Create a DAO: Legal Entity, Securities, and Taxes

To create a DAO, you design its governance and token rules, build and audit the smart contracts that run it, register the organization as a legal entity (most commonly a Wyoming DAO LLC) to shield members from personal liability, address federal securities and tax obligations, and then deploy the contracts and link them back to the legal filing. Each of those steps carries real consequences: skip the legal wrapper and participants may be treated as general partners, mishandle a token sale and the SEC may treat it as an unregistered securities offering, and deploy an unaudited contract and the treasury can be drained in a single transaction.

Step 1: Design the Governance and Token Rules

Nothing gets coded until you decide how decisions get made. The most common voting mechanism is token-weighted voting, where influence tracks token holdings. Quadratic voting reduces the power of large holders but is harder to implement. Multi-signature approval requires a small group of designated wallets to collectively sign off on sensitive transactions.1Aragon Resource Library. Governance I – How to Set Your DAO Governance Token-weighted voting is simpler but risks plutocracy; pick the mechanism that fits the group’s values.

Then set the tokenomics. Decide on a fixed total supply, how tokens split among founders, early contributors, and the community treasury, and whether tokens unlock all at once or gradually. A common pattern reserves the largest share for the community treasury, allocates roughly 15–25% to founders and early contributors, and imposes a vesting schedule (often a one-year cliff followed by monthly releases over three to four years) to keep insiders aligned long-term. These figures vary widely between projects, so treat them as starting points.

Formalize all of this in a founding document, sometimes called a constitution or whitepaper. Specify the minimum token holding required to submit a proposal (around 1% of total supply is a common anti-spam threshold), the quorum needed for a vote to be valid (often 5–10% of circulating tokens), and the rules for amending the document itself. Developers will translate this document into smart contract code, so ambiguity here becomes bugs later.

Build in deadlock resolution while you are at it. A tie vote or a repeated failure to reach quorum can freeze a DAO, and there is no board chair to break a tie. Options include automatic quorum reduction after a proposal fails to reach threshold a set number of times, a time-locked fallback multi-sig that gets emergency powers if nothing passes for a specified period, and rage-quit provisions that let dissenting members withdraw their share of the treasury.

Step 2: Choose a Platform and Build the Contracts

The blockchain you pick determines transaction costs, security guarantees, and your developers’ language. Ethereum remains the most widely used network for DAOs because of its large developer ecosystem and tested security. As of early 2026, average Ethereum mainnet fees run well under a dollar per transaction, often just a few cents.2Etherscan. Ethereum Gas Tracker Layer-two networks built on Ethereum (Arbitrum, Optimism) or alternative chains like Polygon or Solana can reduce fees further, often to fractions of a cent.

Use established frameworks rather than writing everything from scratch. Aragon and OpenZeppelin provide pre-tested governance modules for token voting, proposal submission, and treasury management. Snapshot allows gasless off-chain voting to gauge community sentiment before committing to an on-chain transaction. During configuration you’ll set the voting period (typically three to seven days), the quorum requirement, and any delay between a proposal passing and the resulting transaction executing.

Audit Before You Deploy

An unaudited smart contract is the single biggest technical risk a DAO faces. Unaudited contracts have collectively lost over $2 billion in user funds.3Aragon Resource Library. Smart Contract Security for DAOs A professional audit of governance and treasury contracts typically costs between $15,000 and $50,000 for a mid-complexity project, with complex multi-chain treasuries running well into six figures. Budget for this before deployment; it is far cheaper than losing the whole treasury to an exploit. Consider a public bug bounty after the audit to catch issues the auditors missed. If you build on well-audited frameworks like OpenZeppelin’s Governor contracts, your remaining risk is lower, though not zero.

Step 3: Register a Legal Entity

Without a legal wrapper, every participant in a DAO may be treated as a member of a general partnership, making each person personally liable for the organization’s debts and legal obligations. Registering as a limited liability company creates a shield between operations and personal assets.

Wyoming DAO LLC

Wyoming was the first U.S. state to pass legislation specifically for DAOs. A DAO forms as an LLC whose articles of organization contain a statement that the entity is a decentralized autonomous organization.4Justia Law. Wyoming Statutes Title 17 Chapter 31 Section 17-31-104 – Definition and Election of Decentralized Autonomous Organization Status The articles must also include a conspicuous notice that members’ rights may differ materially from a traditional LLC, specify how the DAO will be managed (including the extent of algorithmic management), and provide the public identifier of any smart contract used to operate the organization.5Wyoming Secretary of State. Decentralized Autonomous Organization FAQ If you don’t provide the smart contract identifier within 30 days of filing, the DAO is dissolved.

The filing fee is $100, and you must designate a registered agent with a physical Wyoming address.6Wyoming Secretary of State. DAO LLC – Articles of Organization If no founder lives in Wyoming, a commercial registered agent typically costs between $49 and $300 per year. Processing takes up to 15 business days.

International Alternative

For DAOs operating primarily outside the United States, the Republic of the Marshall Islands passed the Decentralized Autonomous Organizations Act in 2022, which allows a DAO to form as a domestic LLC.7Republic of the Marshall Islands. Decentralized Autonomous Organization Act 2022 The Marshall Islands framework permits the operating agreement and underlying smart contracts to define, reduce, or eliminate fiduciary duties, giving more flexibility than most U.S. jurisdictions. Switzerland’s association model and certain special economic zones are other options, each with its own compliance requirements.

Link the Entity to the Smart Contract

Once the legal entity exists, draft an operating agreement that explicitly states the blockchain-based smart contract serves as the operating rules for the entity. This link is essential for practical tasks like opening a bank account, signing vendor contracts, or hiring service providers. The agreement should reference the smart contract address, describe the governance process, and explain which controls if the on-chain code and the operating agreement ever produce different results.

Step 4: Address Securities Law

If the DAO sells or distributes governance tokens, federal securities law is almost certainly in play. The SEC applies the test from SEC v. W.J. Howey Co.: a token is likely a security if buyers invest money in a common enterprise with a reasonable expectation of profits derived from the efforts of others.8U.S. Securities and Exchange Commission. Framework for Investment Contract Analysis of Digital Assets In a token sale the first two prongs are almost always met. The deciding question is whether purchasers reasonably expect profits from someone else’s work. A token distributed to a genuinely decentralized community where no single group drives value is less likely to be a security. A token sold during a fundraising round where founders promise to build features and grow adoption looks much more like a traditional investment contract. The SEC’s framework lists over thirty factors, and the analysis is highly fact-specific.9U.S. Securities and Exchange Commission. Framework for Investment Contract Analysis of Digital Assets Talk to a securities attorney before any public distribution.

If a token qualifies as a security, full SEC registration is not the only path. A private placement under Regulation D is the common alternative. Rule 506(b) allows sales to unlimited accredited investors and up to 35 non-accredited investors in any 90-day period, but no general solicitation. Rule 506(c) permits open advertising, but every purchaser must be accredited and verified. Either rule requires filing Form D with the SEC within 15 days of the first sale.10U.S. Securities and Exchange Commission. Exempt Offerings

One more flag: if the DAO facilitates the exchange, transfer, or transmission of value (operating a token swap feature, converting tokens to fiat for members), it may qualify as a money services business under the Bank Secrecy Act. Money services businesses must register with FinCEN, and failure to do so can result in a civil penalty of $5,000 per violation.11eCFR. 31 CFR 1022.380 – Registration of Money Services Businesses Not every DAO triggers this, but any smart contract handling custody or exchange of digital assets for others deserves a look.

Step 5: Set Up for Federal Taxes

A DAO registered as an LLC follows standard federal tax classification. Two or more members and the IRS treats it as a partnership by default. A single-member DAO LLC is a disregarded entity, with income flowing directly to the sole member’s return. Either way, the DAO can file Form 8832 to elect corporate taxation instead.12Internal Revenue Service. Limited Liability Company (LLC) The right choice depends on revenue model, number of members, and whether profits will be distributed or reinvested, so bring in a tax professional early.

The IRS treats all digital assets, including governance tokens, as property.13Internal Revenue Service. Frequently Asked Questions on Virtual Currency Transactions Every time the treasury sells, swaps, or disposes of tokens, it generates a taxable event. Members who receive token distributions must also report them on their personal returns.14Internal Revenue Service. Taxpayers Need to Report Crypto, Other Digital Asset Transactions on Their Tax Return

The 83(b) Election for Founders

Founders and contributors who receive tokens on a vesting schedule face a timing question. Under Section 83 of the Internal Revenue Code, restricted property received for services is taxed at its fair market value when the restrictions lapse, meaning when the tokens vest.15Office of the Law Revision Counsel. 26 USC 83 – Property Transferred in Connection With Performance of Services If the token price has risen significantly between grant and vesting, that creates a large tax bill at vesting.

Filing a Section 83(b) election within 30 days of receiving the tokens tells the IRS you want to pay tax on the value at grant, not at vesting. If the tokens are worth very little at grant (common for a new project), the immediate hit is small and later appreciation is taxed as a capital gain when you sell. The tradeoff: if you leave before your tokens vest, you lose both the tokens and the tax already paid. The election is irrevocable without IRS consent.

Form 1099-DA

For transactions after 2025, brokers who effect sales of digital assets must report those sales on the new Form 1099-DA.16Internal Revenue Service. 2026 Instructions for Form 1099-DA – Digital Asset Proceeds From Broker Transactions A “broker” for this purpose includes anyone who regularly redeems digital assets they created or who effects digital asset dispositions as an agent or middleman, so depending on how your DAO operates, it could meet the definition. Rewards and staking payments are generally excluded, though complex transactions like liquidity provision and lending are not. De minimis thresholds apply: processor-of-digital-asset-payment sales under $600 for the year and qualifying stablecoin sales under $10,000 for the year do not need to be reported.

Step 6: Deploy, Fund, and Finalize

Deployment means executing the smart contracts onto the chosen blockchain. The deployer pays a network transaction fee, which on Ethereum currently runs just a few cents for a standard transaction, though a complex contract bundle costs more.2Etherscan. Ethereum Gas Tracker Once the transaction confirms, the smart contract address is permanent and the DAO’s logic is live. The contract and its initial state are visible on public blockchain explorers.

Distribute tokens according to the governance plan: batches to founders, early contributors, and the community treasury. To prevent any single person from draining funds, manage the treasury through a multi-signature wallet that requires a majority of designated signers to approve any expenditure. Each signer should use a hardware wallet and store their recovery seed phrase on a durable physical medium, never in a digital file, with seeds kept in separate physical locations.

If you registered in Wyoming or another jurisdiction that requires the smart contract’s public identifier, submit that address to the state registry within 30 days of filing, or the entity faces dissolution.5Wyoming Secretary of State. Decentralized Autonomous Organization FAQ Upload the confirmed contract address and the deployment transaction receipt as proof of active status. Once the registry processes those documents and on-chain governance is live, the DAO is both legally and technically operational.
